DBRS Morningstar Confirms Rating on Silver Arrow Merfina 2019-1 S.r.l.
AutoDBRS Ratings GmbH (DBRS Morningstar) confirmed its AA (sf) rating on the Class A Notes (the Notes) issued by Silver Arrow Merfina 2019-1 S.r.l. (the Issuer).
The rating addresses the timely payment of interest and ultimate payment of principal on or before the legal final maturity date.
The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses as of the June 2020 payment date
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables.
-- Current available credit enhancement to the Notes to cover the expected losses at the AA (sf) rating level.
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.
Silver Arrow Merfina 2019-1 S.r.l. is a securitisation consisting of receivables related to auto loan contracts granted by Mercedes-Benz Financial Services Italia S.p.A. to private and commercial borrowers in Italy.
PORTFOLIO PERFORMANCE
As of the June 2020 payment date, loans that were two- to three-months in arrears and the 90+ delinquency ratio represented 0.2% and 0.1% of the outstanding portfolio balance, respectively. The cumulative default ratio was 0.3%. As of the June 2020 payment date, 10.2% of the outstanding portfolio balance has been granted a payment holiday up to 30 September 2020 because of the coronavirus pandemic and in line with the Cura Italia Decree adopted on 17 March 2020. As of the June 2020 payment date, balloon loans represented 74.3% of the outstanding portfolio balance and the balloon instalments increased to 55.5% of the outstanding portfolio balance from 47.2% a year ago at DBRS Morningstar’s initial rating.
PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted a loan-by-loan analysis of the remaining pool of receivables and has maintained its base case PD assumption at 3.6% and updated its base case LGD assumption to 88.4%.
CREDIT ENHANCEMENT
As of the June 2020 payment date, credit enhancement to the Notes increased to 16.1% from 10.5% at the DBRS Morningstar initial rating. The credit enhancement to the Notes consists in the subordination of the Class B Notes.
The general reserve is funded at closing through a subordinated loan and provides liquidity support to the Notes over the life of the transaction. At the end of the transaction life when the collateral balance is reduced to zero, the available funds in the general reserve can be used as principal to pay down the notes. The general reserve is non-amortising and is currently at its target level of EUR 5.6 million.
Elavon Financial Services DAC acts as the account bank for the transaction. Based on the DBRS Morningstar private rating of Elavon Financial Services DAC, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.
Credit Agricole Corporate & Investment Bank acts as the swap counterparty for the transaction. DBRS Morningstar's private rating of Credit Agricole Corporate & Investment Bank is above the First Rating Threshold as described in DBRS Morningstar's "Derivative Criteria for European Structured Finance Transactions" methodology.
DBRS Morningstar analysed the transaction structure in Intex DealMaker.
The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an economic contraction, leading to sharp increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may arise in the coming months for many ABS transactions, some meaningfully. The ratings are based on additional analysis and adjustments to expected performance as a result of the global efforts to contain the spread of the coronavirus. For this transaction, DBRS Morningstar applied an additional haircut to its base case recovery rate and considered reported payment holidays in its cash flow analysis.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the Base Case):
-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 3.6% and 88.4%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating on the Class A Notes would be expected to remain at AA (sf), assuming no change in the PD. If the PD increases by 50%, the rating on the Class A Notes would be expected to remain at AA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating on the Class A Notes would be expected to fall to AA (low) (sf).
