DBRS Morningstar Upgrades and Confirms Ratings on Pepper Iberia Unsecured 2019 DAC
Consumer Loans & Credit CardsDBRS Ratings GmbH (DBRS Morningstar) took the following rating actions on the notes issued by Pepper Iberia Unsecured 2019 DAC (the Issuer):
-- Class A Notes confirmed at AAA (sf)
-- Class B Notes upgraded to AA (high) (sf) from AA (sf)
-- Class C Notes upgraded to AA (sf) from A (high) (sf)
-- Class D Notes confirmed at BBB (sf)
The rating assigned to the Class A Notes addresses the timely payment of scheduled interest and ultimate repayment of principal by the legal final maturity date in April 2028. The ratings assigned to the Class B, Class C, and Class D Notes address the ultimate payment of scheduled interest while subordinated but the timely payment of scheduled interest and the ultimate repayment of principal by the legal final maturity date when the most-senior class.
The rating actions follow an annual review of the transaction and are based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses, as of the October 2021 payment date;
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables;
-- Current available credit enhancement to the notes to cover the expected losses at their respective rating levels; and
-- Current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.
The transaction is a securitisation backed by a pool of point-of-sale loans and personal instalment loans granted to individual consumers residing in Spain by Pepper Finance Corporation, S.L.U. The receivables are serviced by Pepper Assets Services, S.L.U. (Pepper Assets Services). The transaction included an initial 18-month revolving period, which ended in April 2021.
PORTFOLIO PERFORMANCE
As of the October 2021 payment date, loans that were one to two months and two to three months delinquent represented 0.7% and 0.5% of the portfolio balance, respectively, while loans more than three months delinquent represented 1.4%. Gross cumulative defaults amounted to 2.4% of the aggregate original and subsequent portfolios.
As of the September 2021 payment date and in the context of this annual review, DBRS Morningstar noticed a transaction misapplication of the principal deficiency ledger (PDL) amount. The PDL amount was not used to transfer the interest available funds to the principal available funds. While all the PDLs were cleared, the corresponding amounts were not allocated accordingly in the transaction’s principal priority of payments. The Issuer rectified this issue on the October 2021 payment date. As part of its ongoing surveillance, DBRS Morningstar will continue to monitor that the transaction continues applying the PDL amount to the principal available funds as per the transaction documents.
PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted an analysis of the pool of receivables and updated its base case PD and LGD assumptions to 5.2% and 87.1%, respectively.
CREDIT ENHANCEMENT
The subordination of the respective junior obligation provides credit enhancement to the rated notes. As of the October 2021 payment date, credit enhancement to the Class A, Class B, Class C, and Class D Notes were 45.8%, 36.0%, 27.3%, and 7.9% respectively, from 25.3%, 20.4%, 16.0%, and 6.3%, respectively, at the time of the last annual review.
The transaction benefits from an amortising reserve fund available to cover senior fees and interest on the most senior notes. The required cash reserve amount is equal to 1.75% of the rated notes’ outstanding balance and will be replenished up to its target amount in accordance with the interest priority of payments. As of the October 2021 payment date, the cash reserve is at its target of EUR 1.8 million.
Citibank Europe plc (Citibank Europe) acts as the account bank for the transaction. Based on DBRS Morningstar’s public Long-Term Issuer Rating of AA (low) on Citibank Europe, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.
J.P. Morgan AG acts as the interest cap provider for the transaction. DBRS Morningstar's private rating on J.P. Morgan AG is consistent with the First Rating Threshold as described in DBRS Morningstar's "Derivative Criteria for European Structured Finance Transactions" methodology.
DBRS Morningstar analysed the transaction structure in Intex DealMaker.
The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an immediate economic contraction, leading in some cases to increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many ABS transactions. The ratings are based on additional analysis to expected performance as a result of the global efforts to contain the spread of the coronavirus. For this transaction, DBRS Morningstar conducted additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand high levels of payment moratoriums in the portfolio.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the Base Case):
-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the pool of loans for the Issuer are 5.2% and 87.1%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), assuming no change in the PD. If the PD increases by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating of the Class A Notes would be expected to remain at AAA (sf).
