Morningstar DBRS Upgrades and Confirms Credit Ratings on Pavillion Point of Sale 2021-1A PLC

DBRS Ratings Limited (Morningstar DBRS) took the following credit rating actions on the notes issued by Pavillion Point of Sale 2021-1A PLC (the Issuer):

-- Class A Notes confirmed at AAA (sf)
-- Class B Notes upgraded to AAA (sf) from AA (high) (sf)
-- Class C Notes upgraded to AA (high) (sf) (sf) from AA (low) (sf)
-- Class D Notes upgraded to AA (high) (sf) from A (high) (sf)
-- Class E Notes upgraded to AA (low) (sf) from BBB (high) (sf)
-- Class F Notes upgraded to A (sf) from BBB (low) (sf)
-- Class X Notes upgraded to A (low) (sf) from BB (low) (sf)

The credit ratings on the Class A and Class B notes address the timely payment of interest and the ultimate payment of principal on or before the legal final maturity date. The credit ratings on the Class C, Class D and Class E notes address the ultimate payment of interest and principal on or before the legal final maturity date and the timely payment of interest while the senior-most class outstanding. The credit ratings on the Class F and Class X notes address the ultimate payment of interest and principal on or before the legal final maturity date.

The credit rating actions follow an annual review of the transaction and are based on the following analytical considerations:
-- Portfolio performance, in terms of delinquencies, defaults, and losses as of the February 2024 payment date;
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables; and
-- Current available credit enhancement (CE) to the notes to cover the expected losses at their respective credit rating levels.

The collateralised notes are backed by a portfolio of interest-free, unsecured, amortising point-of-sale loans granted to private individuals domiciled in the UK and serviced by Clydesdale Financial Services Limited (CFS; trading as Barclays Partner Finance), an indirect wholly owned subsidiary of Barclays PLC. The transaction was originally structured with an 11-month revolving period, which ended on the January 2023 payment date. Since this date, the notes have amortised on a sequential basis. The legal final maturity date is on the December 2031 payment date.

PORTFOLIO PERFORMANCE
As of the February 2024 payment date, two- to three-month arrears and the 90+-day delinquency ratio (net of charged-off loans) represented 0.3% and 2.4% of the outstanding portfolio balance, respectively, up from 0.2% and 0.9%, respectively, at the last annual review. Cumulative charged-off loans represented 0.6% of the total receivables purchased since closing, up from 0.2% at the last annual review.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
Morningstar DBRS conducted a loan-by-loan analysis of the remaining pool of receivables and maintained its base case PD and LGD assumptions at 2.1% and 90.0%, respectively.

CREDIT ENHANCEMENT
As of the February 2024 payment date, CE increased as follows since the last annual review:
-- CE to the Class A Notes to 51.3% from 11.9%,
-- CE to the Class B Notes to 39.6% from 9.2%,
-- CE to the Class C Notes to 29.1% from 6.8%,
-- CE to the Class D Notes to 22.1% from 5.1%,
-- CE to the Class E Notes to 14.0% from 3.2%, and
-- CE to the Class F Notes to 8.2% from 1.9%,

The transaction additionally benefits from an amortising liquidity reserve fund, available to cover senior expenses and interest on the Class A and Class B notes and with a target balance set at 1.25% of the outstanding Class A and Class B notes and floored at GBP 600,000. As of the February 2024 payment date, the liquidity reserve was at its target level of GBP 980,552. Following the full repayment of the Class A and Class B notes, the liquidity reserve target will be set at GBP 600,000.

Barclays Bank PLC (Barclays) acts as the account bank for the transaction. Based on the account bank reference credit rating of A (high) on Barclays (one notch below the Morningstar DBRS public Long Term Critical Obligations Rating (COR) of AA (low)), the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, Morningstar DBRS considers the risk arising from the exposure to the account bank to be consistent with the credit rating assigned to the Class A Notes, as described in Morningstar DBRS' "Legal Criteria for European Structured Finance Transactions" methodology.

Barclays also acts as the swap counterparty for the transaction. Morningstar DBRS’ public Long Term COR of AA (low) on Barclays is above the first credit rating threshold as described in Morningstar DBRS' "Derivative Criteria for European Structured Finance Transactions" methodology.

Morningstar DBRS’ credit ratings on the rated notes addresses the credit risk associated with the identified financial obligations in accordance with the relevant transaction documents.

Morningstar DBRS’ credit ratings on the rated notes also addresses the credit risk associated with the increased rate of interest applicable to the rated notes if the rated noted are not redeemed on the Optional Redemption Date (as defined in and) in accordance with the applicable transaction document(s).

Morningstar DBRS’ credit rating does not address nonpayment risk associated with contractual payment obligations contemplated in the applicable transaction document(s) that are not financial obligations.

Morningstar DBRS’ long-term credit ratings provide opinions on risk of default. Morningstar DBRS considers risk of default to be the risk that an issuer will fail to satisfy the financial obligations in accordance with the terms under which a long-term obligation has been issued.

ENVIRONMENTAL, SOCIAL, AND GOVERNANCE CONSIDERATIONS
Governance (G) Factors
In December 2020, the Financial Conduct Authority (FCA) issued a section 166 notice and required CFS to appoint a skilled person to undertake a review of its lending portfolio to establish whether there was evidence of an actual and/or potential customer harm caused by poor broker practices, inadequate affordability processes, or weaknesses in the current broker oversight framework and affordability assessment. Under the terms of the purchase, Barclays (via its subsidiaries) agreed to indemnify the Issuer for any purchased receivables affected by remediation matters.

Morningstar DBRS considers the legal and regulatory risk implications associated with the review to be relevant under ‘Transaction Governance’ in Morningstar DBRS’ environmental, social, and governance (ESG) analytical framework for structured finance transactions, but not significant enough to result in any credit rating notching compared with the level implied by the cash flow analysis.

There were no Environmental or Social factors that had a significant or relevant effect on the credit analysis.

The last credit rating action on this transaction took place on 20 March 2023, when Morningstar DBRS confirmed its credit ratings on the Class A and Class B notes at AAA (sf) and AA (high) (sf), respectively, and upgraded its credit ratings on the Class C, Class D, Class E, Class F, and Class X notes to AA (low) (sf), A (high) (sf), BBB (high) (sf), BBB (low) (sf), and BB (low) (sf), respectively, from A (high) (sf), BBB (high) (sf), BB (low) (sf), B (sf), and B (sf), respectively.

Sensitivity Analysis: To assess the impact of changing the transaction parameters on the credit rating, Morningstar DBRS considered the following stress scenarios as compared with the parameters used to determine the credit rating (the base case):

-- Morningstar DBRS expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer are 2.1% and 90.0%, respectively.
-- The risk sensitivity overview below illustrates the credit ratings expected if the PD and LGD increase by a certain percentage over the base case assumption.
