DBRS Morningstar Confirms Rating on Silver Arrow S.A., acting in respect of its Compartment 13

Auto
April 28, 2023

DBRS Ratings GmbH (DBRS Morningstar) confirmed its AAA (sf) rating on the Class A Notes issued by Silver Arrow S.A., acting in respect of its Compartment 13.

The rating on the Class A Notes addresses the timely payment of interest and the ultimate repayment of principal on or before the legal final maturity date.

The confirmation follows an annual review of the transaction and is based on the following analytical considerations:
-- The portfolio performance, in terms of level of delinquencies, defaults, and losses, as of the March 2023 payment date;
-- Probability of default (PD), loss given default (LGD), and expected loss assumptions on the remaining receivables; and
-- Current level of credit enhancement available to the Class A Notes to cover the expected losses at the AAA (sf) rating level.

The transaction is a securitisation of amortising and balloon auto loan receivables, originated and serviced by Mercedes-Benz Bank AG, a wholly owned direct subsidiary of Mercedes-Benz Group AG, to private and commercial borrowers in the Federal Republic of Germany to finance the purchase of new and used vehicles.

The transaction is not exposed to residual value risk, but the presence of a mandatory or an optional balloon payment due at the end of the agreement exposes the Issuer to balloon risk. The legal final maturity date is on the March 2028 payment date.

PORTFOLIO PERFORMANCE
Delinquencies have been low since closing, with loans that are two to three months in arrears and more than three months in arrears both representing 0.2% of the outstanding portfolio balance as of the March 2023 payment date, both up from 0.1% at the last annual review.

According to the transaction documents, defaulted loans are defined as loans that are more than six instalments in arrears or those that the servicer has declared to be defaulted. As of the March 2023 payment date, the total gross default ratio according to this definition was 0.5% of the initial portfolio balance, up from 0.2% at the last annual review. As of the March 2023 payment date, cumulative recoveries represented 62.4% of the cumulative defaulted amount.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar conducted an analysis of the current pool of receivables and updated its base case PD and LGD assumptions at the B (sf) rating level to 3.3% and 30.0%, respectively, up from 3.0% and 29.7% at the last annual review, respectively.

CREDIT ENHANCEMENT
The credit enhancement to the Class A Notes consists of the subordination of the Class B Notes. As of the March 2023 payment date, the credit enhancement to the Class A Notes increased to 17.9% from 11.3% at the last annual review.

The transaction benefits from a general reserve, which was funded through a subordinated loan at closing and was, as of the March 2023 payment date, at its target balance of EUR 3.75 million. The general reserve is nonamortising and covers senior fees and provides liquidity support to the Class A Notes.

Elavon Financial Services DAC (Elavon) acts as the account bank for the transaction. Based on DBRS Morningstar’s private rating on Elavon, the downgrade provisions outlined in the transaction documents, and other mitigating factors inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to the account bank to be consistent with the rating assigned to the Class A Notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

DZ BANK AG Deutsche Zentral-Genossenschaftsbank, Frankfurt am Main acts as the swap counterparty for the transaction. DBRS Morningstar's Long Term Critical Obligations Rating of “AA” on the parent company, DZ BANK AG Deutsche Zentral-Genossenschaftsbank, is above the first rating threshold as described in DBRS Morningstar's "Derivative Criteria for European Structured Finance Transactions" methodology.

To assess the impact of changing the transaction parameters on the rating, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the rating (the base case):

-- DBRS Morningstar expected a lifetime base case PD and LGD for the pool based on a review of the current assets. Adverse changes to asset performance may cause stresses to base case assumptions and therefore have a negative effect on credit ratings.
-- The base case PD and LGD of the current pool of loans for the Issuer at the B (sf) rating level are 3.3% and 30.0%, respectively.
-- The risk sensitivity overview below illustrates the ratings expected if the PD and LGD increase by a certain percentage over the base case assumption. For example, if the LGD increases by 50%, the rating on the Class A Notes would be expected to remain at AAA (sf), assuming no change in the PD. If the PD increases by 50%, the rating on the Class A Notes would be expected to remain at AAA (sf), assuming no change in the LGD. Furthermore, if both the PD and LGD increase by 50%, the rating on the Class A Notes would be expected to fall to AA (high) (sf).

Class A Notes Risk Sensitivity:
-- 25% increase in LGD, expected rating of AAA (sf)
-- 50% increase in LGD, expected rating of AAA (sf)
-- 25% increase in PD, expected rating of AAA (sf)
-- 50% increase in PD, expected rating of AAA (sf)
-- 25% increase in PD and 25% increase in LGD, expected rating of AAA (sf)
-- 25% increase in PD and 50% increase in LGD, expected rating of AAA (sf)
-- 50% increase in PD and 25% increase in LGD, expected rating of AAA (sf)
-- 50% increase in PD and 50% increase in LGD, expected rating of AA (high) (sf)
