DBRS Morningstar Upgrades Ratings on Notes Issued by IM Sabadell PYME 11, FT

DBRS Ratings GmbH (DBRS Morningstar) upgraded its ratings on the notes issued by IM Sabadell PYME 11, FT as follows:

-- Series A Notes upgraded to AAA (sf) from AA (sf)
-- Series B Notes upgraded to A (high) (sf) from BBB (low) (sf)

The rating on the Series A Notes addresses the timely payment of interest and the ultimate payment of principal on or before the legal final maturity date in June 2057. The rating on the Series B Notes addresses the ultimate payment of interest and principal on or before the legal final maturity date.

The upgrades follow an annual review of the transaction and are based on the following analytical considerations:
-- The portfolio performance, in terms of level of delinquencies and defaults, as of the December 2021 payment date.
-- The one-year base case probability of default (PD) and default and recovery rates on the outstanding receivables.
-- The current available credit enhancement to the rated notes to cover the expected losses at their respective rating levels.
-- The current economic environment and an assessment of sustainable performance, as a result of the Coronavirus Disease (COVID-19) pandemic.

The transaction is a static cash flow securitisation collateralised by a portfolio of bank loans originated and serviced by Banco de Sabadell, S.A. (Sabadell), to self-employed individuals and small and medium-size enterprises (SMEs) based in Spain. The transaction closed in December 2017.

PORTFOLIO PERFORMANCE
The transaction’s performance has been stable since closing. As of December 2021, the overall portfolio had an aggregate principal balance of EUR 340.6 million. The 90+-day delinquency ratio was 0.5%, down from 0.7%, and the cumulative default ratio was 3.4%, up from 3.2% as of the last annual review.

PORTFOLIO ASSUMPTIONS AND KEY DRIVERS
DBRS Morningstar updated the portfolio’s one-year base case PD assumption to 3.2% (including coronavirus-related adjustments). DBRS Morningstar updated its lifetime default and recovery assumptions on the outstanding portfolio to 38.1% and 33.3%, respectively, at the AAA (sf) rating level and to 29.0% and 40.6%, respectively, at the A (high) (sf) rating level.

CREDIT ENHANCEMENT
The credit enhancement available to the rated notes continues to increase as the transaction deleverages. As of the December 2021 payment date, the credit enhancements available to the Series A Notes and Series B Notes were 124.9% and 27.3%, respectively, up from 89.4% and 19.6% one year ago. The increased credit enhancement prompted the upgrades to the Series A and Series B Notes.

Sabadell acts as the account bank for the transaction. Based on the reference rating of “A” on Sabadell (one notch below its DBRS Morningstar Long Term Critical Obligations Rating of A (high)), the downgrade provisions outlined in the transaction documents, and the structural mitigants inherent in the transaction structure, DBRS Morningstar considers the risk arising from the exposure to Sabadell to be consistent with the ratings assigned to the notes, as described in DBRS Morningstar's "Legal Criteria for European Structured Finance Transactions" methodology.

DBRS Morningstar analysed the transaction structure in its proprietary Excel-based cash flow engine.

The Coronavirus Disease (COVID-19) and the resulting isolation measures have caused an immediate economic contraction, leading in some cases to increases in unemployment rates and income reductions for many borrowers. DBRS Morningstar anticipates that delinquencies may continue to increase in the coming months for many SME transactions. The ratings are based on additional analysis to expected performance as a result of the global efforts to contain the spread of the coronavirus.

For this transaction, DBRS Morningstar increased the expected default rate on receivables granted to obligors operating in certain industries based on their perceived exposure to the adverse disruptions of the coronavirus. As per DBRS Morningstar’s assessment, 24.2% of the outstanding portfolio balance represented industries classified in the high-risk economic sectors. This led the underlying one-year PDs to be multiplied by 1.5 times. DBRS Morningstar also conducted an additional sensitivity analysis to determine that the transaction benefits from sufficient liquidity support to withstand high levels of payment holidays in the portfolio. As of 31 December 2021, no loans in the portfolio were reported as benefitting from coronavirus-related moratoriums.

The last rating action on this transaction took place on 7 June 2021, when DBRS Morningstar confirmed its rating of AA (sf) on the Class A Notes as well as upgraded its rating on the Class B Notes to BBB (low) (sf) from B (high) (sf) and removing the rating from Under Review with Positive Implications.

To assess the impact of changing the transaction parameters on the ratings, DBRS Morningstar considered the following stress scenarios as compared with the parameters used to determine the ratings (the Base Case):

-- PD Rates Used: Base-case PD of 3.2%, a 10% increase of the base case and a 20% increase of the base-case PD.
-- Recovery Rates Used: Base-case recovery rate of 33.3% at the AAA (sf) rating level and 40.6% at the A (high) (sf) rating level, for the Series A Notes and Series B Notes, respectively, and a 10% and 20% decrease in the base-case recovery rates. Note that the percentage decreases in the recovery rates are assumed for the other stress recovery-rate levels.

DBRS Morningstar concludes that a hypothetical increase of the base case PD by 20%, ceteris paribus, would lead to a confirmation of the Series A Notes at AAA (sf) and a hypothetical decrease of the recovery rate by 20%, ceteris paribus, would lead to a confirmation of the Series A Notes at AAA (sf). A scenario combining both a hypothetical increase in the PD by 10% and a hypothetical decrease in the recovery rate by 10%, would also lead to a confirmation of the Series A Notes at AAA (sf).

For the Series B Notes, DBRS Morningstar concluded that a hypothetical increase of the base case PD by 20%, ceteris paribus, would lead to a confirmation of the Series B Notes at A (high) (sf), and a hypothetical decrease of the recovery rate by 20%, ceteris paribus, would lead to a confirmation of the Series B Notes at A (high) (sf). A scenario combining both an increase in the base case PD by 10% and a decrease in the base case recovery rate by 10%, ceteris paribus, would also lead to a confirmation of the Series B Notes at A (high) (sf).
